The Mechanics of Price Growth: Why the Ratchet Effect Determines Market Trends
In today’s markets, from cryptocurrencies to traditional assets, there is a curious pattern: prices soar quickly and easily, and fall rarely and reluctantly. This phenomenon is described by an economic phenomenon known as the ratchet effect, which explains the asymmetry of price movements in the economy.
How the ratchet effect manifests itself in the markets
The ratchet effect works like a mechanical ratchet in a utility system – allowing movement to occur in only one direction. When companies face rising costs or inflation, they immediately raise the prices of their products. However, when conditions normalize and costs fall, price levels remain fixed at the heights reached. Instead of declining, prices are stabilizing at a new plateau.
On the example of the markets of raw materials and precious metals, this mechanism is especially vividly manifested. After a surge in the cost of raw materials, manufacturers maintain increased prices for finished products even during periods of falling material costs. Investors analyzing the returns of such companies should take this asymmetry into account when predicting the movement of stock prices.
Four factors that perpetuate price growth
There are objective reasons why the ratchet effect is becoming such a stable phenomenon in the economy:
Inflation expectations. Companies build expectations of future resource prices into their pricing models in advance, reinsuring themselves against possible cost increases.
Consumer psychology. In the minds of buyers, price reductions are often associated with loss of quality or damaged brand reputation, so companies avoid price cuts.
Compensation for previous losses. Increased price levels are used by producers to restore profitability after periods of economic instability and rising costs.
Administrative costs of revaluation. The process of reducing prices requires recalculating contracts, redesigning marketing campaigns and changing price tags in systems, which is associated with significant costs.
Value for investors and asset selection
Understanding the mechanism behind the ratchet effect is directly related to investment strategy. At the moment, the market of cryptocurrencies and traditional assets demonstrates volatility, which should be assessed through the prism of this phenomenon.
BTC is currently trading at $82.43K with a daily drop of -7.02%, while ETH is trading at $2.75K (-8.29% in 24 hours). However, it is important to remember that even with the current correction, the ratchet effect suggests a greater probability of price consolidation at the levels reached than a return to previous lows.
For long-term investors, knowledge of this effect becomes a tool of analysis. Assets backed by companies with high margins and stable demand are better protected from price adjustments thanks to the ratchet. When choosing assets for long-term savings, you should take into account the ability of the company or project to fix the achieved price levels, which ensures a more predictable increase in income.
